The right to enter a swap in the future
A swaption is an option on an interest rate swap: it gives the right, but not the obligation, to enter a swap at a pre-agreed fixed rate on a future date. The payer version protects those who fear rates rising, because it locks in the right to pay fixed and receive floating if rates go up. It's the quintessential long-term interest rate insurance.
The Black model prices the swaption by treating the forward swap rate as the underlying. The premium is a Black formula applied to that rate, multiplied by the swap's annuity, the famous PV01, which converts rate points into present value. Banks, insurers and corporate treasuries use swaptions constantly to shape their interest rate exposure.
